Did you overlook this? And are you both aware that the casualty choice is made by the defender, not the attacker?

When facing 3 hits the clearly better casualty choice for UK is to either tip carrier and take DD and Fighter off, or to even tip the carrier and take both fighters off (which would have been my choice)If Italy retreats after the first round, UK has 3 boats left and not just one:)
The questions whether to take 1 fig off or both depends on how painful you want to make a second round for the Italians.
But as said, leaving the cruiser and the 2 figs is objectively the worst of the options.
@Drejemester: Just for the future another piece of advice. Don’t ever spare the Chinese at Yunnan in Round 1. Attacking Yunnan with 2 bombers, fig, tac and 3-4 ground is a must for Japan in case they do not DOW round 1. Giving the Chinese arty just for nothing is always bad. And in case the Russians send 2 air there, do not care, just KILL them :)
